Technical analysis is the study of market action for the purpose of forecasting future price trends. Now, market action is based on three main things: - Market action discounts everything - Prices move in trends - History repeats itself Knowing these things are key to mastering technical analysis. Let’s start with the first item: Market action discounts everything. Traders who use technical analysis understand that any “news” (such as earnings reports, political strifes or natural disasters) will be reflected in the price of the stock market. Meaning? Prices will move according to the law of supply and demand. There’s no need for a technical analyst to understand the reason behind a stock price’s move. Rather, he/she can simply watch price action and see where trends are going. This is something that Paul Tudor Jones (a billionaire trader) had preached in the past: - "I see the younger generation hampered by the need to understand and rationalize why something should go up or down. Usually, by the time that becomes self-evident, the move is already over.” - “When I got into the business, there was so little information on fundamentals, and what little information one could get was largely imperfect. We learned just to go with the chart. Why work when Mr. Market can do it for you?” So, traders can simply rely on what the chart is telling them through technical analysis. This is counterintuitive to what traders tend to think. CNBC would show a headline saying that the markets are down by 1.5% because of certain news. But often, markets move for many different reasons. For example, we could have a negative headline but the markets could brush it off and gain for the day. However, if the same news happened when the markets were in red, mainstream news would guess that it was the catalyst behind the market move.
