A trader can succeed only if he watches his capital as carefully as a parent watching his two-year-old kid around the campfire. You and I know about this. But here’s one “sneaky” way that eats into a trader’s capital: Slippage. Slippage happens when there is a large bid/ask spread. That usually happens in a volatile market. Sometimes you would see a Bid price of $180 and an Ask price of $185. It means your order is likely to be executed between this range. So, you could submit a market order, expecting to fill the order at $185 or less. However, a computerized program makes a quick change to move the ask spread to $186/$189 before you place an order. Then your order got filled at $189. As a result, you’ve incurred a cost of $4.00 per share due to negative slippage. Imagine if you order 50 shares. That would be $200 in negative cost – or about 2.1% from your original order. If you make 10 trades a year, you’ve incurred more than 20% in slippage cost! Many money managers would push their grandma into the bus for that kind of an annual return. Do you see how you’d be at a major disadvantage here? So, I personally ALWAYS set a limit order.
