At least some policymakers will look to take advantage of the issue to advance their political interests, shouting platitudes about fiscal responsibility. And media outlets will cover it obsessively, as nothing draws viewer interest quite like fear and outrage. But this really isn’t about fiscal responsibility. It’s about whether or not the U.S. government will pay the bills for spending that lawmakers approved long ago. The good news is Congress has the ability to suspend or raise the debt limit before the so-called “X date” — the point later this year at which the U.S. Treasury would no longer have the capacity to finance the government’s obligations. It’s also arguably good news that everyone has far too much to lose, which gives all policymakers a strong incentive to resolve the matter, even if it means compromise. Experts generally agree that a U.S. default would at least cause some sort of financial crisis. But the scariest part is that no one really understands how bad it could get. The fact that the odds of default are somewhere above 0% is sure to cause a lot of consternation, especially as that X date nears. When we went through a similar experience in 2011, financial markets went haywire as the X date approached. This is the nature of uncertainty in the markets. When the odds of something unthinkably bad increase from near-0%, risk assets tumble.
